{"id":2519,"date":"2022-05-08T10:09:04","date_gmt":"2022-05-08T10:09:04","guid":{"rendered":"https:\/\/royabhishek.in\/urbanbuyer\/playing-the-long-game-is-not-always-easy-but-it-is-the-most-powerful-approach\/"},"modified":"2022-05-08T10:09:04","modified_gmt":"2022-05-08T10:09:04","slug":"playing-the-long-game-is-not-always-easy-but-it-is-the-most-powerful-approach","status":"publish","type":"post","link":"https:\/\/royabhishek.in\/urbanbuyer\/playing-the-long-game-is-not-always-easy-but-it-is-the-most-powerful-approach\/","title":{"rendered":"Playing the long game is not always easy but it is the most powerful approach"},"content":{"rendered":"<p> [ad_1]<br \/>\n<\/p>\n<div>\n<p><strong>In my book,\u00a0<a href=\"https:\/\/www.prosolution.com.au\/books\/#investopoly\" target=\"_blank\" rel=\"noreferrer noopener\"><em>Investopoly,<\/em><\/a>\u00a0I outlined 8 investing rules that if followed, will help you build wealth and avoid making costly mistakes. <\/strong><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" loading=\"lazy\" class=\"alignright size-medium wp-image-161860 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/investing-300x175.jpg\" alt=\"Investing\" width=\"300\" height=\"175\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/investing-300x175.jpg 300w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/investing.jpg 600w\" sizes=\"auto, (max-width: 300px) 100vw, 300px\"\/>These 8 rules are evidence-based which I have refined over the past 20+ years.<\/p>\n<p>Rule number one is; to <em>play the long game<\/em>.<\/p>\n<p>Arguably, it\u2019s the most important rule because I\u2019ve observed that this is the most common mistake investors make i.e., they don\u2019t play the long game.<\/p>\n<p>Whilst this rule is simple to understand, it&#8217;s often very challenging to follow.<\/p>\n<h2 id=\"h-short-term-profit-does-not-create-long-term-value\"><span id=\"short-term-profit-does-not-create-long-term-value\">Short term profit does not create long term value<\/span><\/h2>\n<p>Which investment option would you prefer (you can only pick one)?<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" loading=\"lazy\" class=\"alignright size-medium wp-image-161861 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/short-term-300x175.jpg\" alt=\"Short Term\" width=\"300\" height=\"175\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/short-term-300x175.jpg 300w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/short-term.jpg 600w\" sizes=\"auto, (max-width: 300px) 100vw, 300px\"\/>Invest in an index (share) fund which will accumulate $500,000 of additional wealth over the next 10 years or follow a \u201cstock tip\u201d which will generate a $50,000 profit within 9 months?<\/p>\n<p>Unfortunately, many investors would pick the stock tip option.<\/p>\n<p>They might justify their decision by planning to invest in the long-term option after they have banked a quick profit, but they rarely do. Instead, they search for the next short-term hit.<\/p>\n<p>To many, making a quick profit feels less risky than waiting 10+ years for a much larger gain.<\/p>\n<h2 id=\"h-three-reasons-short-term-opportunities-are-inferior\"><span id=\"three-reasons-short-term-opportunities-are-inferior\">Three reasons short-term opportunities are inferior<\/span><\/h2>\n<p>I recently came across an investment opportunity to complete a 4-townhouse development which was projected to generate between $460k to $550k in pre-tax profit (which equated to a return of between 15% and 18%).<\/p>\n<p>It may take 2 to 3 years to complete this development.<\/p>\n<p>Of course, an alternative to this investment is to purchase a\u00a0<a href=\"https:\/\/prosolution.com.au\/quality-is-king\" target=\"_blank\" rel=\"noreferrer noopener\">high-quality, investment-grade property<\/a>\u00a0and hold it for the long term.<\/p>\n<p>This is a better option for 3 reasons (which is why I didn\u2019t pursue the property development).<\/p>\n<p id=\"h-1-risk-adjusted-returns\"><strong>(1) Risk-adjusted returns<\/strong><\/p>\n<p><em>Risk<\/em> refers to the chance that your actual returns will vary from your expected returns i.e. that the investment doesn\u2019t achieve what you expect.<\/p>\n<p>Low-risk investments produce very predictable returns, such as term deposits \u2013 as the return is virtually guaranteed.<\/p>\n<p>An investment\u2019s volatility rate is a good measure of its\u00a0<em>risk<\/em>.<\/p>\n<p>You cannot compare two investing options without also comparing their inherent risk.<\/p>\n<p>This is called a\u00a0<a href=\"https:\/\/www.investopedia.com\/terms\/r\/riskadjustedreturn.asp\" target=\"_blank\" rel=\"noreferrer noopener\">risk-adjusted return<\/a>.<\/p>\n<p>Over long periods of time, a high-quality investment property (house) should produce an average capital growth rate of at least 7% p.a. to 8% p.a. plus a net (after all expenses) rental yield of at least 1% p.a. I have previously calculated that Australian property has a historical volatility rate of circa 10%.<\/p>\n<p>Property developments can present several risks including cost blowouts, failure to achieve your desired sales price due to changes in the market, adverse changes in planning rules, and so on.<\/p>\n<p>For the sake of this example, let&#8217;s apply a volatility rate of 30% (for comparison, the share market\u2019s volatility rate is circa 20%).<\/p>\n<p>The Sharpe ratio is a commonly used methodology for calculating risk-adjusted returns.<\/p>\n<p>A higher Sharpe ratio is better as it means you receive a high return per unit of risk.<\/p>\n<ul>\n<li>Development option: Return of 15% to 18% p.a., risk of 30% =\u00a0<strong>Sharpe ratio of 0.48 (range is 0.43 to 0.53)<\/strong><\/li>\n<li>Long-term hold: Total return of 8% to 9% p.a., risk of 10% =\u00a0<strong>Sharpe ratio of 0.65 (range is 0.60 to 0.70)<\/strong><\/li>\n<\/ul>\n<p>This shows that the long-term hold option provides the investor with a higher return relative to its risk.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" loading=\"lazy\" class=\"alignright size-medium wp-image-161862 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/returns-300x175.jpg\" alt=\"Returns\" width=\"300\" height=\"175\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/returns-300x175.jpg 300w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/returns.jpg 600w\" sizes=\"auto, (max-width: 300px) 100vw, 300px\"\/><\/p>\n<p id=\"h-2-perpetual-returns\"><strong>(2) Perpetual returns<\/strong><\/p>\n<p>The advantage of investing in assets that are expected to generate adequate returns over very long periods of time is that they benefit greatly from the power of compounding capital growth (as illustrated in <a href=\"https:\/\/www.prosolution.com.au\/wp-content\/uploads\/2021\/08\/Screen-Shot-2021-08-16-at-3.20.45-pm-1.png?8453ae&amp;8453ae\" target=\"_blank\" rel=\"noreferrer noopener\">this chart<\/a>).<\/p>\n<p>The challenge with short-term investment opportunities is you must find another equally attractive investment opportunity soon after each investment completes.<\/p>\n<p>This can be challenging, risky, and time-consuming \u2013 it\u2019s very unlikely that you\u2019ll be able to find an endless amount of consistently profitable opportunities.<\/p>\n<p id=\"h-3-taxes\"><strong><img loading=\"lazy\" decoding=\"async\" loading=\"lazy\" class=\"alignright size-medium wp-image-161863 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/taxes-300x175.jpg\" alt=\"Taxes\" width=\"300\" height=\"175\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/taxes-300x175.jpg 300w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/taxes.jpg 600w\" sizes=\"auto, (max-width: 300px) 100vw, 300px\"\/>(3) Taxes<\/strong><\/p>\n<p>Taxes erode wealth.<\/p>\n<p>Delaying taxes (such as <span class=\"glossaryLink\" aria-describedby=\"tt\" data-cmtooltip=\"&lt;div class=glossaryItemTitle&gt;Capital Gains Tax&lt;\/div&gt;&lt;div class=glossaryItemBody&gt;&amp;lt;strong&amp;gt;Capital gain&amp;lt;\/strong&amp;gt; is an increase in the value of an asset\u00a0\u2014 such as a property\u00a0\u2014 so that it is worth more now than what you paid for it.&amp;lt;br \/&amp;gt;If I bought a house for $800,000, then sold it for $1M, I earned $200,000 in capital gain, or less if there were extra costs incurred in transferring or holding(...)&lt;\/div&gt;\" data-gt-translate-attributes=\"[{\" attribute=\"\">capital gains tax<\/span>) allows you to reinvest pre-tax profits to benefit from a greater amount of compounding capital growth.<\/p>\n<p>This is a disadvantage of short-term investment opportunities, as you must pay tax (<span class=\"glossaryLink\" aria-describedby=\"tt\" data-cmtooltip=\"&lt;div class=glossaryItemTitle&gt;Capital Gains Tax&lt;\/div&gt;&lt;div class=glossaryItemBody&gt;&amp;lt;strong&amp;gt;Capital gain&amp;lt;\/strong&amp;gt; is an increase in the value of an asset\u00a0\u2014 such as a property\u00a0\u2014 so that it is worth more now than what you paid for it.&amp;lt;br \/&amp;gt;If I bought a house for $800,000, then sold it for $1M, I earned $200,000 in capital gain, or less if there were extra costs incurred in transferring or holding(...)&lt;\/div&gt;\" data-gt-translate-attributes=\"[{\" attribute=\"\">capital gains tax<\/span>) when you exit the investment, leaving you less to reinvest.<\/p>\n<h2 id=\"h-a-long-term-financial-comparison\"><span id=\"a-long-term-financial-comparison\">A long-term financial comparison<\/span><\/h2>\n<p>I have compared the two investment options above i.e. complete a $3 million property development every 3 years versus investing in a $3 million investment-grade property.<\/p>\n<p>The chart below sets out the after-tax (income and CGT) wealth in today\u2019s dollars.<\/p>\n<p>It is relatively even over the first decade until compounding growth kicks in.<\/p>\n<p>Over 30 years, the \u2018buy and hold\u2019 option produces over 80% more wealth \u2013 over $3.2 million better off in today\u2019s dollars.<\/p>\n<p>The chart eloquently proves the benefit of playing the long game.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" loading=\"lazy\" class=\"aligncenter size-full wp-image-161858 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/fig01-2.png\" alt=\"Fig01\" width=\"779\" height=\"436\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/fig01-2.png 779w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/fig01-2-300x168.png 300w\" sizes=\"auto, (max-width: 779px) 100vw, 779px\"\/><\/p>\n<p>There is one very important factor that this chart does not include.<\/p>\n<p>That is the amount of time these two options require.<\/p>\n<p>Buy and hold strategies are very \u2018hands-off\u2019 and may require just a few hours each year, on average.<\/p>\n<p>However, property developments can be quite a time intensive including project managing, dealing with inevitable challenges, planning rules, due diligence, feasibility studies, and so on.<\/p>\n<h2 id=\"h-why-are-people-attracted-to-short-term-profit\"><span id=\"why-are-people-attracted-to-short-term-profit\">Why are people attracted to short-term profit?<\/span><\/h2>\n<p><img loading=\"lazy\" decoding=\"async\" loading=\"lazy\" class=\"alignright size-medium wp-image-161864 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/short-term-profit-300x175.jpg\" alt=\"Short Term Profit\" width=\"300\" height=\"175\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/short-term-profit-300x175.jpg 300w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/short-term-profit.jpg 600w\" sizes=\"auto, (max-width: 300px) 100vw, 300px\"\/>For some investors, banking a quick profit feels less risky.<\/p>\n<p>Some people don\u2019t want to wait 10 to 20 years to generate substantial equity.<\/p>\n<p>Earning a quick profit helps them feel like they are making progress.<\/p>\n<p>Another driver is impatience.<\/p>\n<p>Young investors are more susceptible to this because they have a small asset base and want to build it quickly whereas seasoned investors that have already achieved a level of financial security don\u2019t have the same sense of urgency.<\/p>\n<h2 id=\"h-a-quick-profit-won-t-change-your-life\"><span id=\"a-quick-profit-wonrsquot-change-your-life\">A quick profit won\u2019t change your life<\/span><\/h2>\n<p>Making a $50,000 profit on a stock tip is a good outcome.<\/p>\n<p>It\u2019s nice but it\u2019s not going to change your life or retirement strategy.<\/p>\n<p>However, making the decision to invest in a high-quality, long-term investment will have a huge positive impact on your wealth, and your life.<\/p>\n<h2 id=\"h-how-to-play-the-long-game\"><span id=\"how-to-play-the-long-game\">How to play the long game<\/span><\/h2>\n<ul>\n<li style=\"line-height: 2;\"><img loading=\"lazy\" decoding=\"async\" loading=\"lazy\" class=\"alignright size-medium wp-image-161865 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/long-play-invest-300x175.jpg\" alt=\"Long Play Invest\" width=\"300\" height=\"175\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/long-play-invest-300x175.jpg 300w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/02\/long-play-invest.jpg 600w\" sizes=\"auto, (max-width: 300px) 100vw, 300px\"\/>Ask yourself;
